Crypto Organizations Challenge Citadel’s Stance on DeFi Regulations in Letter to SEC

The financial landscape is currently experiencing a significant and fundamental shift towards decentralized finance. Decentralized finance, or DeFi, represents a shift from conventional, centralized monetary systems to a system built atop public blockchains. In light of this, a group of crypto organizations has recently responded to the call made by Citadel Securities for the Securities and Exchange Commission (SEC) to impose stricter regulations on decentralized finance with respect to tokenized stocks.

Major Players in Crypto Respond to Citadel’s SEC Request

Among these organizations are major players in the sector including Andreessen Horowitz, Uniswap Foundation, and crypto lobby groups DeFi Education Fund and The Digital Chamber. These organizations penned a letter to the SEC, explaining their request to correct what they consider as misleading information and factual inaccuracies in Citadel’s appeal. Earlier, Citadel had urged the SEC to refrain from offering DeFi platforms a broad exemption for trading tokenized US equities, their argument being that such platforms could be realistically classified as an exchange or a broker-dealer and thus should be regulated under securities law.

Cryptocurrency Organizations Criticize Citadel’s Approach

These crypto organizations hit back, stating that Citadel’s appeal relies on an incorrect analysis of securities laws. They argue that an attempt should not be made to broaden SEC registration requirements to include any entity that has the slightest association with a DeFi transaction. Although the group shared Citadel’s objectives to protect investors and uphold market integrity, they disagree that such objectives necessitate registration as orthodox SEC intermediaries. The collaboration of these crypto groups argues that for situations in particular, these goals can be achieved by designing onchain markets with great thoughtfulness. Further, they posited that implementing securities laws to regulate decentralized platforms is not feasible considering their functions and could potentially encompass a vast degree of onchain activities usually not thought of as offering exchange services.

The Argument Against Autonomous Software As An Intermediary

This group also disapproves of Citadel’s description of autonomous software as an intermediary. They point out that autonomous software does not have the capability of being a middleman in a financial transaction as it lacks the ability to make independent decisions or judgments since it’s not a human. The coalition emphasizes that DeFi technology is a revolutionary concept intended to address market risks and solidify resiliency in ways that traditional financial systems can’t. With DeFi, investors are protected in manners not achievable by conventional finance.

Other Highlights Of The Citadel Critique

In its letter, Citadel communicated its fear of the SEC greenlighting tokenized shares on DeFi. They reasoned that it would lead to the creation of two separate regulatory regimes for the trading of the same security and thus sabotage the technology-neutral approach adopted by the Exchange Act. Citadel also warned that granting DeFi platforms exemptions from securities laws would cause harm to the investors. They pointed out the lack of protective measures, like market surveillance, venue transparency, and volatility controls, as key risks. Many stakeholders within the cryptocurrency community have criticized Citadel’s position as being overly broad and impractical. For instance, the Blockchain Association CEO, Summer Mersinger, stated that Citadel’s stance is impractical and excessively encompassing.

SEC Solicits Feedback

The exchange of letters comes amid the SEC’s appeal for feedback regarding their approach to regulating tokenized stocks. The chair of the agency, Paul Atkins, expressed his belief that the U.S. financial system could be ready for tokenization within a few years. While tokenization has gained a lot of traction recently because of its many potential benefits to the crypto market, there are warnings that assets moving onchain won’t sufficiently benefit the crypto market until regulations permit deeper integration with DeFi. Indeed, as we dive head-on into the future of finance, the discussion between Citadel Securities, cryptocurrency organizations, and the SEC signals the first of many likely debates concerning how best to regulate and structure decentralized finance.
